Currency Trading: Knowing The Meaning And Components

It is a fact that the financial growth of a nation largely depends on its currency. In the world today, each currency has a value which must always be relative to the currency of other nations. In a way of definition, currency trading can be defined as the trade that makes use of the sales and purchases of huge quantities of currency to convert the shift in values into profits. It should be noted that good percentage returns and opportunities are provided by currency trading which cannot be possible in a low leverage market.

Small investors were barred from participating in the currency trading market, while the main investors of this market became large multinational and big banking conglomerates. But due to the emergence of recent technologies, this embargo is no longer feasible as investors of all categories are free to participate in currency trading. With this it becomes difficult for investors to miss the obvious gains or benefits for just few investors. Just a minimal downside will be experienced where there are lower risks and higher returns with the same amount of market knowledge.

Sometimes, the relative value of a currency experiences fluctuation. There are two major reasons why this fluctuation occurs. The first reason is due to the presence of a real market. This can be seen when foreign investors who wish to trade within a country are compelled to convert their currency into the currency of that country they want to trade with. Here, currency trading becomes inevitable because people must change their currency to get that of the country they want to trade with. The second reason why there is fluctuation in currency is due to the speculation involved. Investors are fond of having the feelings that either there will be an increase or a decrease in the value of a currency and for this reason, they buy or sell accordingly. The consequences of speculation on the currency of a country is very drastic a times and in the long run may affect the entire economy of the set country.

Basic Components

  1. There are familiar names like foreign exchange, forex, currency exchange and FX. Only very few people are aware of the meaning of these terms and what they actually represent. They may be very confusing since all of them deal with currency trading.
  2. The central bank of a country decides on the lending rate of its currency. The currency’s value goes down whenever the interest rate goes down. A process known as ‘carry –trade’ is usually put in place to counteract this. This means investors buy currencies with high interest rates and sell those with lower interest rates.
  3. There are also the prices of the different currencies which are likely to be affected by factors such as industrial production, inflation, ad unemployment. They are also known as microeconomic factors. 
  4. There are people involve in this trade who are mostly governments, large banks, central banks, financial institutions, multinational corporations, and financial markets. At other times we can see retailers and small spectators who may not be directly involved in the trade.
